What can happen to me if I employ someone without doing the I-9 form?

And they turn out to be Undocumented? What kind of trouble will j get in?
This person is willing to pay taxes, so it seems she may get caught, right?

The IRS is happy to take money from anyone and does not communicate with the immigration service. They even give out special tax IDs so that people without social security numbers can still pay taxes. Unless you're running some sort of factory employing hundreds of undocumented immigrants, the immigration service does not care and will not know. (And if you are running such a factory, the immigrants are taking a substantially higher risk than you).

Can you sleep well knowing you are breaking employment law?

Read this: http://www.uscis.gov/i-9-central/penalties

If you are subject to eVERIFY or are a Federal contractor (even if this person does not work on a Fed contract) there will be additional penalties.

One thing to keep in mind - you know you are doing something wrong. The action is willful.

my husband and I have clearances - we do not risk it.

We also pay DC Dept of Employment Services tax on our cleaning person who comes once a week because it is the law.

The IRS will get you. Don't screw with them.
