This is pretty common, especially in Italy. It is for security purposes, ostensibly, but even though that practice is dying some of the smaller hotels that still accept cash see it as a way to keep people from leaving without paying their bill.
But the hotel holding on to guests passports during their stay was very much a thing throughout most of Europe until fairly recently. Less common now with everything digitized.
