Would you discourage or encourage college selection based on teen wanting to be close in location to sibling?

It’s uncommon, but not weird.
My mom was 22 when she had me, then had 2 boys, and was 38 when my sister was born. All the same dad.

I’d be neutral about it- as long as the in state option was a decent college.

Now if we were talking giving up Yale to stay home and go to University of Toledo, yeah, I’d discourage that.

Don't hold them to it. I wouldn't be presenting it as a good or bad thing. Certainly don't go discussing it with extended family - you don't want them saying, "what happened to you staying close ... ?" It is sweet she feels this way now but it would be ordinary for her preferences to change.
